I just don't use the data merge in Indesign often enough to know the answer to this so here I am.
We have a client who wants us to set up a table in a document. They are using this document to track grades/performance.
What they want is to set up an excel doc with their data BUT on the table we merge it with, they want the actual cell of the table to change color rather than have data inserted into it.
|Name||Grade 1||Grade 2||Grade 3||Grade 5|
Is there a way to do this or are we looking at researching other options?

To answer the question in the topic: No, images can be used in a data merge, along with text.
For the situation you've described, data merge is the wrong choice. What you probaly need are things like: scripts, GREP, etc. to help optimize your workflow. If you describe the workflow a little more, I'm sure you hear some suggestions.
