Merging layers is still possible in Draw. Tap the "..." icon on the right side of the layer you would like to "merge down". Then, tap the third icon from the left. You should see a popup that gives you the choice to flip the layer horizontally, flip the layer vertically, or merge the layer down to the one below.

I'm not sure which version of the app you're using, but if you're using anything after v3.4, it's in the Layers menu:
To merge layers in Draw, tap the layer you'd like to merge.
That will open a menu with Opacity and Blend Modes AND Transform, Duplicate, Merge Down, or Delete.
A couple of quick notes: You have to have at least two Draw Layers for the Merge Down to show up in the menu; it won't show if you just have two layers and one is an Image Layer. Also, be sure before using Merge Down; there is no UNDO for it.

ok - well today is jan 10 2017
and it is not possible to merge image layers...
basically, i just want to edit an image layer....
used to be able to before the update...
now i cannot even erase part of the image.....
does anyone know a way around this?
my work has ground to a halt !
It's possible in both Draw and Sketch to merge drawing layers. And it's possible in Sketch to merge two image layers or an image layer and a drawing layer. But to my knowledge it's never been possible in Draw.
Let me know if I'm misunderstanding what you're wanting/trying to do.
