What project or seq preset are you using?

What is your source media frame size and codec?
I'm running PPro CS4. AVCHD, 1920x1080, 29.97fps, 1080i.
It doesn't become squish unless I render it. Without render, it plays full screen.
Are you sure your project settings are correct? That looks like an issue with half the vertical resolution being discarded. I saw a similar problem with old Miro MJPEG files being played back using the Morgan MJPEG codec.

Does this mean this is your source media and this is the preset you choose for the project? They need to match.
Ahh, I see what you guys mean. This project is an old project from CS3 with MainConcept to edit AVCHD. I was using the MainConcept Presets which is probably why it played back weird since I dont have MainConcept in CS4. Thanks for your diagnosis.
Spot on. A proprietary codec that no longer exists on the system. Glad we could help.
This was very helpful. A great solution that CS4 has is that you can create a new sequence within that same project with a different preset. It solved the solution for me and all i had to do was copy my timeline and paste it into the new one. just had to make a few adjustments to audio levels
