But it should paint exactly where the outline is. I just tried it and in my case it's painting per the pencil outline perfectly.
With image display alignment issues, I always wonder whether the implementation of OpenGL on the video card (i.e., in the video driver) is somehow to blame. In your case, it's possible a Windows Update might have delivered an updated driver unexpectedly. The drivers from that source often aren't the best ones to use.
Does the behavior change / correct itself if you disable OpenGL Drawing (in Edit - Preferences - Performance). Don't forget to close and reopen Photoshop after making the change to ensure it's in force when you test.
If it does seem to be involved with the OpenGL driver, then you should look on the web site of the maker of your video card for an updated version. They're often MUCH newer than what Microsoft ships out, and they're usually a lot better, as OpenGL implementations have been getting cleaned up a lot lately.

How did you get that nice little dotted pixel grid to show, opposed to the lines the standard pixel grid provides (as in my image)?

No I have disabled Windows Update on this machine. It's not connected to the Internet either.
And in Preferences/Performance I don't have an OpenGL option. Only "enable 3D acceleration". But I always work with the same settings, so I have not changed them for 1-2 years. I also have the latest graphics card driver installed.
Of course there is no center pixel in a 4x4 block, but there is a center in your cursor. But nevermind about this point, my memory just served me wrong. The real issue is the painting offset.
PS: As for your question: In CS3 it's in prefs > guides, grid, [...] > grid > style > "dots"

Have you tried the pencil tool alignment test on another document?
I can't imagine a pref or anything that would cause that.

Yes, same thing on all images.
PS has no means of cursor calibration on the user side so I'm not sure what I can do.
I hope one of the developers sees this thread and can tell me if they ever had such a problem.
