Is your JPEG no larger than 1000x750 pixels in size?
Which project settings did you select for your Premiere Elements project? What kind of camcorder is your video coming from?
Which version of the program are you using and are you on a Mac or a PC?
The JPEG is 480 x 360.
I use a Sony HDR CX-130 and shoot in HD at 1440 x 1080 which produces AVCHD files.I copy the files to my computer through the USB cable.I bring them into a project using the AVCHD preset HDV 1080i (not the full HDV)I then convert them through the Share tab to MPEG2 files using the 1440 x 1080i 30 setting.For editing I bring them into a project using the HDV preset HDV 1080i.When I burn the DVD I use the NTSC_Widescreen_Dolby DVD codex.

For an SD DVD output from HD material, you will likely get better results, if you Share from your HD Project as DV-AVI Widescreen, and then Import that DV-AVI file into a new Project for authoring to DVD.
For the Menu Background, I would Scale that to the full size for that DVD Menu in PS, or PSE.
PS - Note: there are some PrE 9 Menus, that do not function, as they should, and added background Images might not take, or might only take for either the Main Menu, or the Selection Menu. There are several threads on this issue, and also a list of how each Menu Set in PrE 9 works, or does not work.
